I was thinking, though, since a lot of Microsoft's updates can be slipstreamed to an XP install image, I'd like to be able to apply those updates that way and save some time on the end PC installation. Would that be feasible?

One of the best solutions I've found to slipstreaming updates is to use the RyanVm Integrator; forums are at: http://siginetsoftware.com/forum/ and at: http://www.ryanvm.net/forum/
They have updates/addons/etc that will improve your XP CD. Check them out.
